The Relative Strength Index (RSI) is a momentum oscillator developed by J. Welles Wilder that measures the speed and magnitude of price changes. It ranges from 0 to 100 and helps identify overbought and oversold conditions, as well as potential trend reversals.
Understanding RSI
RSI calculations compare the magnitude of recent gains to recent losses over a specified period, typically 14 periods. The formula creates a value between 0 and 100, where readings above 70 are traditionally considered overbought and readings below 30 are considered oversold.
However, in strong trends, RSI can remain in overbought or oversold territory for extended periods. In uptrends, RSI often stays above 50, with pullbacks to 40-50 providing buying opportunities. In downtrends, RSI often stays below 50, with rallies to 50-60 providing selling opportunities.
The RSI's sensitivity can be adjusted by changing the period. Shorter periods (like 9) make RSI more sensitive and generate more signals, while longer periods (like 21) make it less sensitive and generate fewer but potentially more reliable signals.
Trading Applications
Entry signals can be generated when RSI moves out of overbought or oversold territory. For example, when RSI falls below 30 and then rises back above 30, this might signal a potential upward reversal. Conversely, when RSI rises above 70 and then falls back below 70, this might signal a potential downward reversal.
Divergence analysis involves comparing RSI movements to price movements. Bullish divergence occurs when price makes lower lows while RSI makes higher lows, suggesting weakening downward momentum. Bearish divergence occurs when price makes higher highs while RSI makes lower highs, suggesting weakening upward momentum.
Trend confirmation involves using RSI to confirm the strength of a trend. In strong uptrends, RSI typically stays above 40-50, with dips to these levels often providing buying opportunities. In strong downtrends, RSI typically stays below 50-60, with rallies to these levels often providing selling opportunities.
